FX Dashboard: Stay Bullish on the Chilean Peso

The Chilean peso (CLP) outperformed during the March-May US dollar sell-off and EM FX rally but has since underperformed. As the chart below shows, EM FX on aggregate has caught up with CLP implying that the peso has performed in line with a broad EM currency basket this year.

What is behind the Chilean peso’s recent lag? In a note on LatAm currencies earlier this month, we identified a few key drivers that are currently behind the underperformance of the region as a whole:

  • Monetary policy: Banco Central de Chile (BCCh) started its tightening cycle at the meeting last week as we expected. However, it indicated a gradual hiking cycle, disappointing the market. Given the current low policy rate, the carry remains low, weighing on the currency.
  • Politics: The recent political shift to the left in the country has spooked the markets, especially as the country heads to a presidential election in November. In this regard, the greatest concern was that the extreme-left candidate, Daniel Jadue, was leading in the polls. Jadue, however, lost in the primaries on Sunday. While Chilean stocks rallied in response, the currency’s performance has been lackluster.
  • Carry versus volatility: To make it worse, the peso’s volatility has stayed close to its highest since 2012, barring the spike in 2020, and CLP is one of the few EM currencies whose volatility is above its 10-year average (see the chart below). Moreover, compared with its high volatility, the low carry appears even worse.

We, however, continue to expect CLP to outperform in line with our trade recommendation – Long CLP against Short the Australian dollar (AUD) – for several reasons:

  • The political risk premium priced in the currency is too high in our view. As we wrote in the above-mentioned note, while Jadue was leading the presidential polls, he also had the highest rejection rate among the candidates. This has borne out in the primary itself as he was beaten by a moderate rival, Gabriel Boric, in the left-wing primary. Meanwhile, in the right-wing primary, the center-right business-friendly candidate, Sebastian Sichel, won. Other potential presidential contenders, including the Senate President, Yasna Provoste, are also moderate leaning.
  • The Chilean peso has lagged in comparison with copper prices (see the chart below). While copper prices have come off from the peak recently, we remain constructive as we expect global growth to hold up in H2 despite the recent uptick in coronavirus cases driven by the delta variant as vaccinations continue to ramp up. The rise in copper prices has led to a marked improvement in Chile’s trade balance, which has taken the current account balance to close to flat from a deficit of around 3% over the past decade.
  • Chile’s growth forecasts for this year continue to be revised higher, with the Chilean government raising its 2021 forecast to 7.5%, in line with the Bloomberg consensus. While the risk from the delta variant remains, the caseload in Chile continues to drop and the 7-day average is now the lowest since late 2020. The virus restrictions in Santiago have recently been relaxed and Chile is close to achieving herd immunity with more than 60% of the adults fully vaccinated, one of the highest in the world.
  • Even if the central bank proceeds with its tightening cycle more gradually than previously expected, the currency’s carry should continue to increase. Moreover, we view the risk to be on the side of the central bank raising rates more quickly than currently priced. According to the June Monetary Report, the central bank expects CPI to end the year at 4.4%, outside its 3% +/- 1% for the first time since 2016. Also, BCCh’s GDP growth forecast of 8.5-9.5% for 2021 is above consensus.

  • To the list of underperformers based on our models in the attached FX Dashboard, we added the Chilean peso (CLP) and the Singapore dollar (SGD) as their z-scores exceeded 1.
  • The list of underperformers already had the Peruvian sol (PEN), the Philippine peso (PHP), and the Thai baht (THB) on it.
  • From the list of outperformers, we removed the Taiwan dollar (TWD) as its z-score receded, leaving only the Brazilian real (BRL) on the list.

Best Crosses

  • The list of preferred relative-value trades based on our models remained unchanged with Short BRL vs Long CLP or PEN or THB or PHP or Colombian peso (COP) on it.
  • The 3m expected returns for these pairs are high in the range of 11-14% (not annualized), assuming mean reversion.
